AC3 was used early on before DVDs. Back then LaserDiscs came encoded with AC3 and needed to be demodulated.

AC3 was simply the first name for what is now called Dolby Digital; ie, 1-5 discrete channels, plus optional subwoofer channel. So, DVD's are STILL AC3 encoded.

AC3 stands for Audio Codec 3. which, as Matthew and Jeff have posted above, is what Dolby Digital was called before it was called Dolby Digital.
