My player has settings for PCM and Bitstream, which looks like either Dolby Surround or Dolby Digital (I forget which is which for the moment). Anyway, if I have it set for Dolby Digital, but use the menu of a movie to select Surrond (2.0) only, which does it use? In other words, does the hardware setting override the software setting or the other way around?

The software setting always override any hardware settings for audio format, provided the appropriate decoding capability is present. If you tell the software to output Dolby Surround, then the player will do that, regardless if you have Dolby Digital output of the player turned on or off. However, if you have Dolby Digital turned off on the player and you select Dolby Digital 5.1 surround, all you'll get is Dolby 2-channel surround outputted by the player.
