The audio signal carried by both HDMI and digital optical is exactly the same. Therefore, there is no "quality difference" between the two methods.

Which method you use is typically dictated by the connection options available to you on your sound system. If your sound system has HDMI, then it makes sense to use it as it saves you a cable. If your system does not have HDMI (or does not support audio over HDMI) then the optical connection is your only option.

You're using HDMI and it works, so you're getting the best you can get.

Thanks very much for the reply. I have a few additional questions regarding the Settings on the Apple TV namely : 1. Should the Sound Check be on or off ?2. Should the Dolby Digital be on or off (I never watch movies on it) ?3. Should the Audio Output be set on Auto or 16 bit ??

All of those options are entirely up to you. The only one that will make an audible difference is sound check which when on attempts to make all songs the same volume.
