I just bought a 9 channel Denon X4300H to upgrade from 5.1.2 to 5.1.4. My 5.1.2 arrangement has been awesome but I'm worried about the rear placement.

I'm using Onkyo atmos enabled modules for rear (fronts have upward firing built in) but my rears are mounted flat on side walls right next to the corner of the room.

If i add the rear heights on top of rears will the sound get dampened since the speakers are firing along the back wall?

That's really tight rear placement. I'd be tempted to rotate your rear modules 90 degrees so they're firing towards the middle of your ceiling rather than right against the back wall. If you have the room [and sufficient speaker wire] you might want to consider moving the modules forward from the rears and mounting them higher on the wall with the drivers angled toward the ceiling. I know they're designed to sit on top of other speakers, but I think your Atmos placement is going to sound funky with the current configuration.

I'm happy with my rear surround performance as is, but I can adjust my rear modules to what's shown in the attached picture.

I have my TV and LCR on a rolling entertainment center so I can view at the optimal distance, so I want to have adequate separation between FH's and RH's. Also I would like to keep them at the current height on the wall, about 4' from the ceiling to allow the best reflection.

Would the new diagram improve ATMOS performance?

That's a definite improvement, but I might move them further forward by about 8-12" and mount them with speaker facing outward and up, like so: [pardon the crude ASCII diagramming] |_\, where the forward slash represents the angled portion of the speaker.
