I own the 47" version and the manual clearly states that the picture is downconverted. It seems fairly common for TVs to downconvert 720p if it's not native, as in the case of the Sony. Can't comment on picture quality, all I've seen are my DVDs which look great and not-so-hot standard analog...

Well, most DVD audio is output digitally (unless it's DVD-Audio), so I think whatever is downstream from the DVD player is going to make a much larger difference than the player itself. Having DTS decoding somewhere would probably be helpful.
