I don't know if this is normal, but seeing various shorts on youtube made from games got me wondering. Is there a legitimate software package that allows you to make your own movies. Something like being able to create terrain and vehicles, moving them around. Cutting in scenes of animated characters with dialog?

That's known as machinima, essentially in-game cutscenes (What is Machinima? FAQ).

Many games include the ability to create your own content. Examples include The Sims 2, The Movies, and Half Life 2, the latter two may be more suited to your question.
